Will the economy deliver a “Soft Landing” in 2024?

With the new year fast approaching, we share our thoughts for the year ahead.

2023 Review

The much talked about 2023 recession didn’t materialise, with the UK delivering an estimated growth figure of 0.5% and much stronger performance in the US of 2.4%, fuelled by strong consumer spending supported by pandemic savings and strong wage growth.

US Inflation fell significantly from the 2022 peak of 9% to around 3% at the end of 2023. The labour market in the US is now cooling with a large fall in the number of openings per worker.

The markets survived the three US bank failures and delivered an impressive AI tech rally among the magnificent 7 stocks as well as a welcome Santa rally in December for both equities and bonds.
2024 Outlook

The global economy is expected to slow in 2024 as the fiscal lag of higher interest rates begins to bite. we could see an eventful first two quarters next year.

Elevated interest rates are finally causing consumer spending in the US to slow which in turn is expected to see inflation continue to fall to just above the 2% target by the end of 2024.

The Fed has signalled it hopes to make three interest rate cuts in 2024, possibly 0.25% each time, although we don’t expect this to start until at least the second half. At the time of writing, the UK is saying it expects rates to stay higher for longer to combat stubbornly higher than target inflation.

This interest rate difference alone could see the GBP:USD rate rising to above 1.30 next year.

The second half of the year is expected to be brighter as the world economy begins to grow again.

Banking Solvency Ratios

Over the last week there has been plenty of headlines around a potential mini banking crisis and the breaching of solvency ratios. But what do these ratios mean?

After the last financial crisis in 2008, the Basel III international regulatory accord (made up of 28 countries) introduced a set of reforms designed to improve the regulation, supervision, and risk management of the banking sector. It went further in 2014 and introduced the commonly used Tier 1,2 and 3 ratios. The Tier 1 ratio (CET1) requires banks to maintain liquid capital to exposure (lending) of 4.5%. The good news is the main 4 UK banks all comfortably exceeded 15% in 2021.

Confidence is the great enemy to these ratios as customer withdrawals restricts how much a bank can lend and this credit crunch can rapidly creative a self fulfilling downward spiral. The central banks have learnt a lot since 2008 and the speed we have seen them step in as lender of last resort seems to be the most effective way to stop this wave in its tracks.

How long do recessions last for?

On Friday, Reuters reported that Elon has a “super bad feeling about the economy”.

If a recession does come, how long do they last for?

Here’s a summary starting based on the US starting from the 1970’s

1973 Oil Crisis, duration 16 Months, GDP decline 3%
1980 Energy Crisis, duration 6 Months, GDP decline 2.2%
1981 Iran Crisis, duration 16 months, GDP decline 2.9%
1990 Gulf War, duration 8 month, GDP decline 1.5%
2001 9/11, duration 8 months, GDP decline 0.3%
2008 Credit Crisis, duration 18 months, GDP decline 4.3%
2019 COVID, GDP fell 8.9% in Q2, the largest drop in 70 years, although there was a sharp recovery by 2021.

With the average duration since the war of 11 months, recessions take time to recover from and businesses should begin planning for how they would deal with a downturn if it comes.
